Problem with showing grace

I have noticed a trend in some churches.  It is taught that just as God shows us undeserved favor (grace), we should show this favor to others.   However, showing grace implies that the person to whom we show grace has sinned, and we need to show them unmerited favor.  This assumes that we ourselves are without sin (or at least have less sin).  But, the starting point of the Christian life is grasping our own sin.   If we are focused on grasping our own sin, how can we show unmerited favor to others?   Showing grace only works when we are so overwhelmed with our own sin that we do not even notice the sin in others.
